Core Principle

The relentless rules of humble arithmetic: All investors collectively earn the gross market return before costs. After costs, active investors as a group must underperform the market by the amount of those costs. The only way to guarantee capturing the full market return is to minimize costs. • Total cost > 1%/year: Significant mathematical headwind requiring extraordinary skill to overcome ✓

• Total cost < 0.1%/year (index fund): Near-certain to beat the average active investor ✓

Warning signals:

• "The fees are only 1.5% — that's not that much" — 1.5% compounds to 60% less terminal wealth over 40 years
• Active manager with 3-year track record — too short to distinguish skill from luck
• "This hedge fund returns 15%/year" — check if that's gross or net; 2-and-20 fees consume ~3-4% annually

For any fund or portfolio question, immediately calculate or estimate the all-in annual cost. Then apply the 60-year compounding math to illustrate the long-term wealth destruction. Compare to index fund alternative. Ask: what alpha must this manager generate to justify the cost premium?

DIMENSION 3: The Agency Problem — Whose Interests Come First?

The Rule: The financial industry has shifted from an ownership society (individuals owning stocks) to an agency society (institutions managing money for individuals). Agents have incentives to maximize their own income, not their clients' returns.

DIMENSION 4: Capital Formation vs. Speculation — Is Finance Serving the Economy?

The Rule: Wall Street's economic mission is capital formation — providing fresh capital to businesses that create goods and services. The vast majority of financial activity today is secondary market trading that does not provide new capital; it merely redistributes existing claims among investors, generating fees.

When evaluating a financial product or market structure question, ask: what real economic value does this activity create, for whom, and at whose expense? Apply the zero-sum / negative-sum test: in aggregate, does this activity transfer wealth from investors to intermediaries, or does it create new wealth?

DIMENSION 5: The Index Fund Solution — The Only Free Lunch in Finance

The Rule: By definition, the average actively managed portfolio earns the market return before costs, and below-market returns after costs. An index fund that minimizes costs captures the full market return, guaranteed to beat the average active fund by exactly the cost differential.

Why Index Funds Win (The Math):

• All stocks must be held by someone; collectively, all active investors hold the market
• Average active fund: market return − costs = below-market return
• Index fund: market return − minimal costs = near-market return
• Therefore: Index fund must beat average active fund by the cost differential (often 1-2%/year)

Critical Reminders

1. The arithmetic is certain; the alpha is not. Cost drag is guaranteed. Outperformance is uncertain. When uncertain, take the certain math.
2. Beating the market is a zero-sum game before costs, a loser's game after costs. The average investor cannot beat average. Only by paying below-average costs can any investor guarantee above-average results.
3. Time is the enemy of cost. A 1% annual fee is trivial in year 1; devastating over 30 years. Always calculate long-term compounding.
4. Investments perform better than investors. Behavioral mistakes — performance chasing, panic selling, overtrading — subtract returns. Staying the course is a strategy.
5. The financial industry profits from activity, not from your returns. More trading, more products, more complexity = more fees, not more returns for you.
